[Audio] Focusing on the distinction between trading book and banking book trading book activities are geared towards short-term profit through taking a position while banking book activities are rooted in long-term relationships with customers and their creditworthiness. Market risk and value at risk are usually associated with trading book activities while the bank concentrates on the long-term evolution of customers' creditworthiness. Thus the daily variation of the market price of products is not a priority..

Key Concept: Trading Book or Banking Book?

A bank’s risk exposures can be classified according to intention:

Trading Book Taking a position (exposure) with the purpose of making gains by selling/buying at a higher/lower price.  Positions are typically held for a short period of time The bank has little interest in the long-term perspective of how its exposure might be affected by the long-term variation of credit ratings, interest and currency exchange rates.  On the other hand, the daily variation of the market price of the product is closely monitored as the bank’s objective is to make a profit by closing out its short or long position. Notions of Market Risk and Value At Risk are mostly Trading Book oriented

Banking Book Exposures generated by customer activity Intention of holding the exposure as an asset until its maturity and benefiting from its characteristics such as interest payments in the case of loans and dividends and voting rights in the case of equity holdings.  In terms of risks, the bank focuses on the LT evolution of its customers’ solvability, on LT variations of interest and currency exchange rates and the impact this has on the bank’s margin…  The daily variation of the market price of the products are not of interest for the bank
